Why Crypto Needs to Fix Its ‘Dangerously Low’ Knowledge Gap

The crypto community’s low financial literacy poses a significant challenge to market stability. Recent findings show that only 25% of crypto investors possess a basic understanding of financial principles—a rate notably lower than in other sectors. While the crypto community’s financial literacy is just 8% below the global average, PiP World CEO Saad Naja has labelled this rate “dangerously low.”

This gap in financial knowledge contributes to emotional decision-making, such as panic selling during downturns or speculative buying during rallies. Such behaviour amplifies market volatility, underscoring the need for targeted efforts to improve financial literacy within the crypto space. In this article, we argue that addressing this issue could help investors make more rational choices and, in turn, stabilize market movements.

How Lack of Financial Literacy Amplifies Market Volatility

The impact of low financial literacy is particularly evident among speculative traders, who make up the largest portion of the crypto community. These traders are more likely to fall prey to market noise and engage in high-risk behaviours, often leading to significant losses​. On a more collective scale, these actions may unintentionally create price swings that exacerbate market instability.

This poor decision-making ability manifests in three main ways: overconfidence, unrealistic expectations, and panic selling during downturns.

Overconfidence and Risky Decisions

When investors lack financial education, they often become overconfident about their ability to predict market movements. This overconfidence can lead them to take on excessive risk by investing too heavily in volatile assets like cryptocurrencies. 

Overconfident traders often base their decisions on gut feelings rather than solid analysis, which can contribute to price fluctuations. This can lead to excessive buying during a market rally, pushing prices higher. However, when the market starts to dip, overconfident investors may hesitate to sell, fearing they can “time the market” and wait for prices to bounce back, only to experience larger losses.

This behaviour was evident during Bitcoin’s 2017 bull run. Bitcoin’s bull run saw its price soar to nearly $20,000, fueled by a rush of uninformed investors who lacked understanding of market cycles. Many bought into the hype, driven by social media trends and celebrity endorsements, only to be caught in a speculative bubble that burst in 2018. When the bubble burst, many were caught off guard, selling at a loss due to overconfidence in their ability to predict price movements.

Unrealistic Expectations and Market Cycles

Many new crypto investors enter the market with unrealistic expectations, believing prices will continue to rise without considering the inherent volatility. This lack of understanding of market cycles is particularly dangerous in the crypto space, where prices can surge rapidly and then fall just as fast. Investors often mistake fast growth for sustainability, not realizing that such surges are often part of a speculative bubble.

So when the market corrects, many investors will be caught off guard, as they failed to prepare for a downturn, losing significant amounts of money in the process. This unrealistic expectation of continual growth without considering the risks is a key contributor to the volatility seen in the crypto market.

Panic Selling and Market Sell-offs

Investors with little financial knowledge are also more prone to panic during market downturns. Without understanding market signals or the cyclical nature of prices, these investors often make rash decisions driven by fear, such as selling off their assets to limit losses. This panic selling exacerbates downturns, causing prices to drop even further.

For example, during the 2022 “crypto winter,” when major events like the collapse of the Terra project and the FTX’s insolvency shook the market, panic selling became widespread. Investors, driven by fear and a lack of understanding, rushed to exit their positions, worsening the downturn and delaying the market’s recovery.

The Potential for Knowledge Improvement to Reduce Volatility

Looking at traditional markets, there are clear examples of how financial education leads to more stable investor behaviour. During the 2008 financial crisis, for example, investors who understood basic financial concepts, such as risk management and the long-term nature of investments, were better able to withstand panic and avoid making hasty decisions like selling off stocks in a downturn. These investors were more likely to stick to their long-term strategies, ultimately leading to better outcomes compared to those with less financial knowledge. The lessons from traditional financial markets show that financial education can lead to more rational decision-making and a healthier market overall.

In the crypto world, one of the key benefits of financial literacy is better risk management. Investors who understand concepts like diversification and portfolio balancing are more likely to make smarter choices. 

Instead of putting all their money into a single cryptocurrency, educated investors tend to spread their investments across multiple assets, which lowers the risk. They are also more likely to use tools like stop-loss orders to protect themselves from major losses during market fluctuations. This kind of understanding can help stabilize the market and prevent large-scale sell-offs based on fear or panic.

Challenges to Closing the Knowledge Gap in Crypto

One major issue is that educational resources aren’t always easy to find or understand. While platforms like Binance and Coursera offer learning materials, they often require some technical knowledge to fully understand. New users may feel overwhelmed by all the information, and many resources assume that people already have a certain level of understanding about finance or technology. This makes it tough for beginners to get a solid grasp of how cryptocurrencies work beyond just trading​.

Another challenge lies in the incentives of crypto platforms. Some exchanges may be more inclined to educate users to avoid risks like fraud, which could protect both the user and the platform. However, not all projects make education a priority. Many focus more on marketing and attracting users through flashy promotions instead of providing deep, practical learning materials. 

As the crypto industry grows, the hope is that more initiatives will emerge, especially as regulators push for better consumer protection and clearer educational resources​.

Can Financial Literacy Curb Crypto’s Volatility?

Increasing financial literacy in the crypto space can help reduce market volatility, but it’s not a complete solution. While education can improve decision-making and risk management, psychological biases like herd behaviour and loss aversion still play a significant role in driving instability. Even educated investors can get swept up in market hype or panic during downturns.

However, bridging the knowledge gap could lay the groundwork for a more stable market. Financial literacy fosters better habits like long-term thinking, calculated risk-taking, and disciplined investment strategies. When combined with smarter tools to manage emotions, such as automated trading algorithms and regulatory safeguards, education can contribute to a healthier market environment.

A multifaceted approach is needed to ensure widespread financial literacy. Industry leaders, platforms, and regulators must collaborate to develop accessible, engaging, and digestible educational resources tailored to all experience levels. Interactive learning tools, such as gamified financial training modules or AI-driven tutorials, can help beginners understand complex concepts. Expanding outreach through social media campaigns and partnerships with academic institutions could also help bridge the gap.

Also, regulatory frameworks should include mandates for crypto platforms to offer comprehensive educational content to users. This could include onboarding tutorials, risk management guides, and periodic market updates. 

If the industry can successfully embed financial literacy into the core of user experience, it can empower investors to make informed decisions, thereby fostering greater stability and trust in the crypto ecosystem.
